European stocks fall as Gulf tensions fuel inflation fears

European equity markets fell on Monday as rising geopolitical tensions in the Gulf and renewed inflation concerns weighed on investor sentiment, with energy prices remaining elevated due to the ongoing conflict between the United States and Iran. The downturn extended a broader global risk-off move, as investors reassessed interest rate expectations across major economies.

The pan-European Stoxx 600 index declined 0.8% in morning trading. France’s CAC 40 dropped 1.2%, Germany’s DAX fell 0.5%, and the United Kingdom’s FTSE 100 slipped 0.2%, reflecting widespread pressure across sectors sensitive to energy costs and borrowing conditions. The moves followed a sharp selloff late last week triggered by stronger-than-expected inflation data in the United States.

Markets reacted to escalating tensions in the Gulf region after a drone strike targeted the Barakah nuclear power facility in the United Arab Emirates over the weekend. Emirati authorities reported no damage to reactors or radiation leaks, but the incident intensified fears of further regional escalation. Saudi Arabia also said it intercepted drones entering its airspace from the direction of Iraq, reinforcing concerns over the widening geographic scope of the conflict.

Political rhetoric added further pressure. The United States president warned Iran of severe consequences in a public message, following discussions with Israeli leadership about possible future military action. Investors increasingly view the situation as a sustained geopolitical risk factor with direct implications for global energy supply, particularly through the Strait of Hormuz, a critical route for global oil shipments.

Rising energy prices continue to feed inflation across developed economies. Eurozone inflation reached 3% in April, exceeding the European Central Bank’s 2% target. Economists now expect the institution to raise interest rates twice in 2026, with potential hikes in June and September. Higher energy costs remain the primary driver of persistent price pressures across the region.

In the United Kingdom, government bond markets came under additional strain. Yields on 10 year gilts climbed above 5.16%, while 30 year yields reached 5.84%, the highest level since 1998. Analysts pointed to increased political uncertainty and a rising risk premium demanded by investors holding long duration UK debt.

The European decline also followed losses in the United States and Asia. US equities fell on Friday after inflation data showed annual price growth of 3.8% in April, driven largely by energy costs. Asian markets extended the global downturn on Monday, with Japan’s Nikkei 225 and Hong Kong’s Hang Seng both closing lower.

The combination of geopolitical instability and persistent inflation is reshaping expectations for global monetary policy. Investors are increasingly pricing in a longer period of restrictive interest rates, as central banks face pressure to balance growth risks against the need to contain inflation driven by energy shocks.
